Adobe Faces Mounting Challenges Despite Strong Earnings

While Adobe’s latest quarterly figures surpassed market expectations, a wave of skepticism is dampening investor sentiment. The software giant now contends with a dual threat: a downgrade from analysts and a significant class-action lawsuit related to its AI development practices. This raises questions about whether the company’s solid fundamentals can outweigh these emerging headwinds.

Legal Clouds Gather Over AI Strategy

A substantial legal challenge emerged on December 17th, casting a shadow over Adobe’s growth engine. A class-action lawsuit alleges the company unlawfully used copyrighted works from the “Books3” dataset to train its SlimLM AI models without compensating the original authors. This accusation strikes at a core pillar of Adobe’s future, as AI-driven features now influence approximately one-third of its annual recurring revenue. Beyond reputational damage, the case introduces uncertainty into a critical strategic area.

Analyst Downgrade Highlights Valuation and Competition Concerns

Even with a robust fourth-quarter performance—where revenue climbed 10% and profit beat forecasts—the market’s reaction has been tepid. Analysts at Wall Street Zen have shifted their rating from “Buy” to “Hold,” citing concerns over the stock’s valuation and an increasingly competitive landscape. The positive earnings report appears to have been largely overshadowed by fears that generative AI competitors could pressure Adobe’s established business model.

In response, management is pursuing strategic moves to bolster its market position. The planned $1.9 billion acquisition of Semrush and a new partnership with Runway are designed to strengthen its video AI capabilities. These initiatives come at a time when Adobe’s shares are trading at a relatively attractive valuation. With a price-to-earnings ratio of around 21, the stock currently sits below its historical average and well under the industry benchmark of 32.

Technical and Fundamental Outlook

For the 2026 fiscal year, Adobe’s leadership has provided an earnings per share forecast ranging between $23.30 and $23.50. In the near term, however, technical factors may dominate. The share price, currently at €303.90, trades nearly 30% below its annual peak as it attempts to establish a firm base. The trajectory of the stock will likely hinge on Adobe’s ability to swiftly resolve its legal uncertainties and finalize the Semrush acquisition.
