Borrowed Bull: Record Margin Debt Meets a Record Foreign Inflow

Yesterday we asked whether hyperscalers’ AI spending would ever generate enough revenue to justify itself. Today’s numbers suggest a good chunk of Wall Street isn’t waiting around for that answer — it’s borrowing against the assumption that it will.

A Record Inflow, Financed by Record Leverage

Foreign investors poured a net $942 billion into U.S. equities in the twelve months through July — the largest such inflow on record. That capital is arriving even as the 10-year Treasury yield holds above 5.17%, which is normally the kind of backdrop that sends money out of stocks and into bonds, not the other way around.

Instead, investors are doing both: buying equities with cash from abroad, and buying more of them with borrowed money at home. U.S. margin debt jumped 77% in just 14 months, from $851 billion in April 2025 to $1.5 trillion in June 2026.

That trajectory matters because of what has historically followed it. Every time year-over-year margin debt growth has cleared 40% and then rolled over, equity markets have gone on to suffer a significant correction — the pattern held before the dot-com bust, the 2007–2008 financial crisis, and the 2020 pandemic crash.

None of that means a repeat is imminent. But it does mean that in a market where borrowed money and record foreign inflows are propping up the same rally, broad diversification away from expensive benchmark indices is no longer a defensive luxury — it’s the baseline.

Small Caps Are Where the Rate Squeeze Actually Bites

If leverage is the risk lurking beneath large-cap indices, high rates are already a visible drag on smaller ones. Interest expense eats up a markedly larger share of operating profit in the small-cap Russell 2000 than in the S&P 500, and according to Apollo Global Management, roughly 40% of Russell 2000 constituents aren’t currently profitable at all. That’s not an index to buy blind — it’s one that demands stock-picking.

Two recent names make the point. Viking Therapeutics rallied on strong clinical trial data for an obesity drug, and Innodata jumped on reports of an artificial intelligence partnership.

Both gave back ground on Friday: Viking Therapeutics fell 3.3% to €31.25, and Innodata dropped 4.0% to €60.70. Good news can move a stock for a day; it’s the balance sheet — and the ability to cover interest payments out of ongoing operations — that determines whether the move sticks.

Washington and Beijing Buy the World Some Breathing Room

There’s genuinely good news for the global economy, and it’s coming from trade policy rather than markets. The U.S. and China have extended their bilateral tariff ceasefire by two months, to January 10, 2027, and agreed to preferential tariffs on $30 billion worth of non-sensitive goods on each side.

Should investors sell immediately? Or is it worth buying Bitcoin?

The two countries will also establish a direct communication channel for AI-related incidents, and China has committed to purchasing U.S. coal. For export-dependent companies — European manufacturers in particular — a longer truce between the world’s two largest economies is a direct reduction in cost pressure, not just a headline.

Bitcoin Trades Institutional Now

The crypto market’s ownership structure keeps shifting. Bitcoin is holding steady near $84,000, but the buyers doing the holding have changed: American Bitcoin funds pulled in nearly $2.4 billion in net inflows this week alone, and Morgan Stanley expanded its own fund’s position to more than 9,200 Bitcoin, worth roughly $779 million.

Meanwhile, long-term private holders are sending noticeably less Bitcoin to exchanges than their historical average — a sign that the coins increasingly sitting still are institutional, not retail. As custody consolidates into regulated balance sheets, expect volatility to keep grinding lower over time, even if the price itself doesn’t move much.

Where the Income Still Lives

None of this solves the income problem. The S&P 500 yields just 1.1% in dividends — not much competition for a 5% government bond. Investors who need actual cash flow have to go looking for it. The Vanguard High Dividend Yield ETF pays close to 2.2%, anchored by names like Broadcom, JPMorgan, and Johnson & Johnson.

Infrastructure operators go further still: Canadian pipeline giant Enbridge, which moves nearly a third of North America’s crude oil, currently yields 5.7%. In a world where safe government paper pays five percent, a dividend that’s both reliable and growing is one of the few genuine hedges left.

The Takeaway

Record foreign inflows and record margin debt are two sides of the same trade — a bet that this rally still has room to run. History suggests that bet gets tested eventually, and when margin debt has reversed from these growth rates before, the reversal wasn’t gentle.

Whether or not this time is different, the practical response is the same: favor companies that can service their debt out of operating cash flow, look past the headline index to where the actual earnings are, and treat a growing dividend as more than just a consolation prize. The coming weeks will tell us whether foreign capital keeps underwriting record highs, or whether the leverage underneath them finally comes due.
