Is the Aerospace and Defense Rally Sustainable? An ETF Perspective

The iShares U.S. Aerospace & Defense ETF (ITA) is capitalizing on a powerful global trend: nations are bolstering their military capabilities at an unprecedented rate. As geopolitical tensions intensify, this sector-specific fund has soared to new heights. However, its impressive concentration and significant gains are prompting investors to question the durability of this surge.

Unprecedented Military Spending Fuels Growth

A key driver for the ETF is a worldwide surge in defense expenditure. Recent budget decisions underscore this commitment. For instance, Germany has approved a record post-Cold War defense budget of $128 billion for 2026, citing recent Russian provocations in NATO airspace. Similarly, the Netherlands is channeling an extra €3.4 billion into its armed forces. These national increases are part of a broader pattern, with global military spending hitting an all-time high of $2.7 trillion in 2024, marking the most substantial rise in thirty years.

Beyond pure defense, the fund benefits from a robust recovery in commercial aviation. Global passenger traffic is projected to grow by 11.6 percent in 2024, signaling a full rebound from the pandemic’s impact. Additional momentum comes from advancements in emerging technologies, including drones, satellite systems, and autonomous flight.

A Double-Edged Sword: High Concentration

The ITA’s strategy involves a tight focus on industry leaders, which presents both a strength and a vulnerability. The portfolio holds just 39 stocks, with a significant 76 percent of its assets allocated to its top ten holdings. This concentration is extreme; the two largest positions, GE Aerospace and RTX Corporation, alone account for more than 37 percent of the fund. Consequently, the performance of major constituents like Boeing, Lockheed Martin, and Northrop Grumman has an immediate and magnified effect on the ETF’s value.

While typical for a sector-focused ETF, this high concentration carries substantial single-stock risk. A downturn or setback affecting one of these key players could disproportionately impact the entire fund.

Assessing the Record-Breaking Rally

The performance of the ITA has been remarkable, with the fund advancing more than 40 percent since the start of the year and hovering near its all-time peak. Investor appetite remains strong, evidenced by inflows of over $2 billion in the past month alone.

This powerful rally, however, introduces a critical dilemma for investors. Is this the beginning of a long-term structural shift, or does it signal an overheated market ripe for a correction? Given the substantial gains already realized and the elevated valuations of many portfolio components, the sector appears vulnerable to a potential pullback. Investors are thus faced with balancing the opportunity to participate in a strong growth narrative against the classic warning signs of a mature bull market.
